Demystifying Futures & Options (F&O) Trading
Futures and Options (F&O) are financial derivatives whose value is derived from an underlying asset, like a stock or an index (e.g., Nifty 50). F&O is highly popular among advanced traders due to the leverage it offers, but it requires deep technical knowledge and a strict discipline to trade safely.
What are Futures?
A futures contract is an agreement to buy or sell an asset at a predetermined price on a specified future date. Futures allow traders to trade large position sizes by paying only a fraction of the value as margin (typically 15-20%), amplifying both gains and losses.
What are Options?
Options contracts give the buyer the right (but not the obligation) to buy (Call Option) or sell (Put Option) an asset at a set price before the contract expires. Unlike futures, the risk for an option buyer is limited to the premium paid, while the potential reward is theoretically unlimited.
“Leverage is a double-edged sword. It can magnify your returns, but it can just as easily wipe out your account if risk is unmanaged.”
The Golden Rule of F&O: Position Sizing
Because derivatives are leveraged products, minor price movements in the underlying index can result in huge swings in your contract's premium. If you decide to trade F&O, start small (with index options buying or hedging strategies) and ensure your total position size is kept small relative to your overall capital.
